Key Points

  • 01SEBI is reviewing how settlement prices for equity derivatives are calculated.
  • 02The move follows sharp price swings tied to India’s new closing auction.
  • 03Closing Auction Session, launched August 3, sets prices for 200+ stocks.
  • 04A consultation paper outlining potential changes is expected within a week.

SEBI launches review of derivatives settlement

India’s securities market regulator has begun a review of the method used to determine settlement prices for equity derivatives, following a period of sharp price swings in the closing minutes of trading. The regulator stated that, after assessing the initial operation of the system and market feedback, it may propose changes specifically to the methodology for calculating settlement prices of derivative contracts.

The initiative focuses on the link between equity closing prices and the settlement of futures and options. These settlement levels are critical for expiry-day payoffs, risk management and valuation across India’s active derivatives market, making any changes to the methodology significant for a wide range of market participants.

Closing Auction Session under scrutiny

At the centre of the review is the Closing Auction Session (CAS), which was introduced on August 3 to determine end-of-day prices for more than 200 stocks. Under this framework, closing prices are set through an auction mechanism and are then used directly as the settlement prices for associated futures and options contracts on expiry.

Since the CAS launch, markets have experienced a series of volatile trading sessions around the close, with sharp moves in some stocks coinciding with the auction window. These swings have prompted questions about whether the current auction design appropriately balances price discovery with stability, especially given its role in derivatives settlement.

Consultation paper and potential changes

In a statement issued after the first month of CAS operation, the regulator said it will publish a consultation paper within a week outlining possible adjustments to the settlement pricing framework. The paper is expected to detail proposed tweaks to how final prices are derived from the auction for use in futures and options contracts.

Market participants, including brokers, institutional investors and active options traders, are expected to study the consultation paper closely once released. Any changes that alter how expiry-day settlement is computed could affect trading strategies, hedging approaches and the management of closing-time risk.

Implications for market stability

The review underscores the importance of the closing auction in India’s market structure now that CAS prices feed directly into derivatives settlement. While the system aims to concentrate liquidity and improve price discovery at the close, the recent volatility has highlighted potential vulnerabilities when large positions converge on a single auction-derived price.

By signalling a willingness to adjust the methodology after evaluating the first month of experience, the regulator is seeking to address these concerns without pre-judging specific outcomes. The forthcoming consultation will frame the discussion on how to refine the closing auction and settlement link so that it better supports orderly trading conditions.

Key Takeaways

  • 01India’s regulator is reassessing the link between auction-based closing prices and derivatives settlement after a volatile first month of the new system.
  • 02The Closing Auction Session now determines end-of-day prices for over 200 stocks, making its design central to how futures and options contracts are settled.
  • 03A forthcoming consultation paper will shape potential methodological changes that could alter expiry-day pricing dynamics and related trading and risk practices in India’s markets.
